This paper examines the effect of non-economic factors on bilateral trade volume of Korea based on augmented gravity model(equation).
The trade volume between countries is determined basically by economic factors in gravity equation. But those are not all.
If there are asymmetric information, too many producer, or too high search cost and transaction cost, the goods prices in international market(terms of trade) is not perfect signal of goods characteristics. In that case, trade volume will be affected by non-economic factors which reduce asymmetric information or transaction cost.
Based on network/search view of international trade, we introduce emigrants(Koreans abroad), the number of agreements, and periods of formal diplomatic relations as non-economic factors to influence bilateral trade volume of Korea.
In empirical analysis, we have adapted gravity equation including non -economic factors above and implemented multiple regression analysis using the data of Korea's bilateral trade volume with 73 countries in 2001. As a result, we have found out that the number of Koreans abroad, the periods of formal diplomatic relations have positive effect on trade volume(especially on export volume) of Korea. Futhermore, those effect are larger in trading differentiated goods than homogeneous goods.
This means that it will be very useful policy in promoting export to make the network of Koreans abroad and to establish amicable relations with trading partners.
